Shearing day on your alpaca farm produces two things: a barn full of fluffy fleeces and a bookkeeping mess. One animal grows a blanket worth spinning into next-to-skin yarn, the next grows fiber only fit for dryer balls, and the breeding female you paid five figures for is quietly depreciating in the pasture while you record her as "livestock expense." If your books treat every fleece the same and every alpaca as a pet with paperwork, you cannot price your yarn, defend your farm losses, or tell which animals actually earn their hay.

This guide fixes that. You will learn how to grade each fleece against the U.S. standard so your inventory reflects reality, how to depreciate a breeding herd correctly, why a pound of raw fiber and a pound of finished yarn live in different economic universes, and how to keep farm records that survive an IRS hobby-loss question.

Grade Every Fleece, Because the Mill and the Market Already Do

Each alpaca grows roughly five to ten pounds of fleece per year. But "ten pounds of fiber" is not a unit of value — a pound of fine, uniform blanket fiber and a pound of coarse leg fiber differ in price by an order of magnitude. Your books should reflect that from the moment the shearer leaves.

Skirt into blanket, seconds, and thirds at shearing time

Professional shearers remove the fleece in pieces, and you should bag and weigh them separately:

  • The blanket (prime): the saddle area — back, sides, and part of the rump. This is the finest, longest, most uniform fiber on the animal and the only part most mills want for yarn.
  • Seconds: neck, belly edges, and upper legs. Shorter, more variable, often slightly coarser. Good for felting, corespun rug yarn, and blended products.
  • Thirds: lower legs, belly tags, and stained or matted bits. Sell it as garden mulch, bird-nesting fiber, or dryer-ball stuffing — or compost it. Do not pay to ship it to a mill.

Skirting — shaking out each piece on a mesh table and pulling the guard hair, debris, and short cuts — typically happens before bagging. Weigh each bag and write the animal's name, the piece, and the weight on the tag. That tag is the source document for your fiber inventory; without it you are guessing at year-end.

Score the blanket against the seven-grade micron scale

The U.S. alpaca fiber standard recognizes seven grades defined by average fiber diameter in microns, from Grade 0 (15.0–16.9 microns) down to Grade 6 (32.0–34.9 microns). Commercial shorthand maps onto the same scale: fiber finer than 18 microns trades as Royal Baby, finer than 20 as Baby, finer than 25 as Fine, and so on. A histogram test from a fiber lab gives you the average diameter plus the standard deviation — uniformity matters as much as fineness, because a low average with a wide spread still feels prickly.

You do not need lab histograms for every animal every year. But get them for your breeding stock and any fleece you plan to sell as premium, because the grade determines the channel:

  • Grades 0–2 blanket: mill it into yarn or sell it raw to hand spinners at top dollar. This is your high-margin fiber.
  • Grades 3–4 blanket: mill into heavier yarns, roving, or felt. Profitable, but price it below your premium line.
  • Grade 5–6 or short staple: keep it out of the yarn pipeline entirely. Rug yarn, insoles, pet bedding, mulch.

Why grading is a bookkeeping act, not just a fiber act

If you carry "200 lbs of fiber at $X/lb" as a single inventory line, you have one number that is wrong for every purpose: overstated for the thirds rotting in the barn, understated for the Grade 1 blankets. Track inventory by grade band instead — premium blanket, standard blanket, seconds, thirds — with a per-pound value for each. When a bag moves to the mill, transfer its cost out of raw inventory and into work-in-progress; when the yarn comes back, the finished goods value is raw cost plus every processing invoice. That paper trail is what lets you compute a real margin per product line instead of discovering at tax time that the farm "lost money" while the yarn shelf looked profitable.

The Breeding Herd Is a Depreciable Asset, Not an Expense

Here is where most alpaca farms get the taxes wrong in both directions: expensing breeding animals they should depreciate, or depreciating animals they raised from birth with zero basis.

Purchased breeding stock: 5-year property, Section 179 eligible

An alpaca you buy and hold for breeding is purchased breeding livestock — depreciable property under MACRS with a 5-year recovery period, and it qualifies for Section 179 expensing (subject to the annual dollar and taxable-income limits). A $12,000 bred female is not a $12,000 hit to this year's Schedule F "livestock expense" line; she is a capital asset that goes on Form 4562 and depreciates over five years, unless you elect to expense her under Section 179.

Practical implications:

  • Record each animal individually: purchase price, date placed in service, seller, and breeding use. A herd-level lump sum cannot support a depreciation schedule or a later sale calculation.
  • Section 179 is optional, not automatic. Expensing the whole herd in year one maximizes this year's deduction and minimizes the next four years'. If you expect higher income later — the yarn line takes off, you start selling breeding stock — straight depreciation may serve you better. Model both before you elect.
  • Equipment rides along: fencing, handling chutes, scales, skirting tables, and the barn itself follow their own recovery periods, but the same per-asset records apply. The farm that tracks animals individually and equipment collectively has it backwards.

Raised animals have zero basis — and that changes the sale math

A cria born on your farm cost you feed, vet care, and shearing time, all of which you already deducted as ordinary farm expenses. Its tax basis is zero. When you sell it, the entire sale price is gain — but what kind of gain depends on how you held it.

Livestock used in your farm business and held for 12 months or more qualifies for Section 1231 treatment — the same favorable capital-gain-plus-ordinary-loss basket as farm equipment. Note the holding period: horses and cattle need 24 months, but alpacas fall in the general 12-month rule. So a home-raised female you held for breeding and sold at age two produces Section 1231 gain, generally taxed at capital-gain rates. Sell that same animal as a pet or fiber pet to a non-breeding buyer before the holding period, and the analysis changes — document breeding intent (registration, breeding records, show entries) while you hold her, not after the sale.

One more trap: gain attributable to depreciation you already took is recaptured as ordinary income. If you Section 179'd a $12,000 female and later sell her for $9,000, that $9,000 is ordinary income up to the amount expensed, not capital gain. Keep the depreciation history stapled to the animal record so the sale lands on the right form.

Cull deliberately, and book the cull honestly

Every herd has animals that stop earning: aging females with slipping micron counts, males nobody books for stud, chronic health cases. A cull sold for meat, fiber, or as a companion animal is still a disposition of a business asset — record the proceeds against that animal's remaining basis. The farms that quietly give away or write off culls without booking them end up with phantom assets on the depreciation schedule and missing income on the return.

Why Raw Fiber Margin Isn't Yarn Margin

New fiber farmers consistently underprice yarn, because they cost it as "my fiber was free — the alpacas grew it." Your fiber was not free. It cost a year of feed, vet care, shearing, and labor, plus the processing invoices below. Run the real math once and you will never price from vibes again.

The processing stack, bottom to top

Sending the blanket to a mini-mill typically involves, each billed per pound (often on incoming weight with minimums per lot):

  1. Preparation: tumbling, washing, picking, dehairing, and carding into roving.
  2. Spinning: roving into singles or plied yarn, sometimes with dyeing or blending (alpaca-merino, alpaca-silk) at extra cost.
  3. Finishing: skeining, labeling, and the yield loss nobody budgets for — washing and carding shrink incoming weight substantially, so you pay processing on pounds that never become yarn.

Published mini-mill price lists commonly land in the low-to-mid $20s per finished pound for basic rug or corespun yarn, with fine spinning, dyeing, and blending on top. Meanwhile small retail lots of raw fiber list anywhere from a few dollars to around $30 a pound depending on grade and lot size — and wholesale raw prices are far lower. The spread between "what the raw fleece would fetch" and "what the finished skein costs to produce" is the entire business decision.

A worked example: one 8-pound fleece

Take a Huacaya female who shears 8 pounds total: 4.5 pounds of Grade 2 blanket, 2 pounds of seconds, 1.5 pounds of thirds.

  • Sell it all raw: the blanket might bring $15–20/lb to hand spinners ($68–90), the seconds $6–8/lb ($12–16), the thirds nearly nothing. Gross: roughly $80–106, minus bagging, listing, and shipping time.
  • Mill the blanket into yarn: 4.5 lbs incoming shrinks through prep; you pay prep plus spinning on the lot and get back perhaps 3–3.5 lbs of finished yarn at an all-in processing cost of $25–35/lb of finished weight — $75–120 in mill invoices alone — before your raising costs. That yarn retails as roughly 14–16 four-ounce skeins at $28–34 each: $390–540 in revenue against $75–120 in processing plus the imputed fiber cost.

Yarn wins on revenue per fleece by a wide margin — but only if you account for the cash tied up at the mill for months, the seconds and thirds that still need a home, and the hours spent selling skeins one by one at shows and online. Many farms sensibly do both: mill the top grades, sell the middle raw, and move the bottom as farm-store impulse goods.

Fiber at the mill is still your inventory

When you ship 50 pounds to the mill in June and get yarn back in October, those pounds do not become an expense in June. They are work-in-progress inventory sitting in someone else's building. Track mill shipments like consignments: date shipped, lot weight and grade, expected return, and every invoice. If a mill closes with your fiber inside — it happens — your records are your claim. Reconcile "fiber at mills" at year-end the same way a retailer counts the stockroom.

Run It Like a Farm on Paper, or the IRS Will Call It a Hobby

Alpaca farming sits squarely in the hobby-loss spotlight: an enjoyable activity, often started with off-farm income, frequently unprofitable in the early years. That does not mean your losses are illegitimate — it means your records must prove a profit motive before anyone asks.

File on Schedule F and keep farm income in its lanes

A working alpaca farm reports on Schedule F (Profit or Loss From Farming), following IRS Publication 225 — not Schedule C. Within Schedule F and your own books, separate revenue into lanes, because each has different tax character and different business lessons:

  • Breeding stock sales — often Section 1231 gain, reported on Form 4797, not Schedule F gross income.
  • Fiber and fleece sales — ordinary farm income.
  • Finished goods (yarn, socks, blankets, dryer balls) — ordinary income, with cost of goods sold netted properly.
  • Stud fees and boarding/agistment — ordinary farm income; track per-service costs.
  • Farm store, shows, and agritourism — ordinary income, but retail sales may trigger sales-tax collection duties your wholesale fiber sales never did. Farm-stand exemptions vary by state and rarely cover manufactured goods like socks.

Lumping all of this into "farm income" hides which enterprise subsidizes which. The classic alpaca story — breeding-stock sales carrying a fiber operation that loses money every year — only becomes visible with separate lines, and only then can you decide whether that is a strategy or a leak.

The 3-of-5 presumption is a shield you have to earn

The IRS presumes an activity is for profit if it shows a profit in three of the last five tax years. Horse breeding, showing, training, and racing get a gentler two-of-seven test — but alpacas are not horses, so the standard three-of-five applies to your farm. Missing the presumption does not automatically make you a hobby; it just lets the IRS examine your profit motive under a multi-factor test (businesslike manner, expertise, time invested, history of profits, and more).

Your defense is built in ordinary weeks, not in an audit letter response:

  • Separate everything: farm bank account, farm credit card, no personal groceries in the feed-store run.
  • Write the plan down: a one-page business plan with target enterprises, pricing, and a path to profit, updated annually. A plan you can show beats a motive you describe from memory.
  • Log your hours: breeding decisions, show travel, farm-store shifts. Time invested is direct evidence of profit intent.
  • Price from costs, not from other farms' websites: the per-fleece math above, documented, is profit-motive evidence.
  • Get advice and follow it: a CPA who knows farm returns, a mentor farm, shearing and nutrition consultants. Expertise counts.

Track the Per-Animal P&L and a Handful of KPIs

A farm-level profit number tells you whether the farm worked. A per-animal and per-pound breakdown tells you what to change. At minimum, track annually:

  • Revenue per animal: total farm revenue ÷ average headcount. If this trails your per-head cost for years, the herd is a collection, not a business.
  • Fiber revenue per pound, by grade band: premium blanket, standard, seconds, thirds. This single table justifies culling decisions and breeding selections better than any show ribbon.
  • Shearing and processing cost per head and per pound: per-head shearing fees plus travel and set-up, allocated across the fleece weights you recorded at bagging.
  • Feed and vet cost per head: your largest controllable costs; compare across years and against the revenue each animal class generates.
  • Breeding efficiency: conception rate, live-cria rate, and cria survival. Every open female and lost cria is a year of feed with no corresponding asset or sale — the number belongs in the financial review, not just the barn notes.
