Workday closed the quarter ended July 31, 2026 with $2.649 billion of revenue (+12.8%) and an 11.8% GAAP operating margin — then printed $2.57 of diluted EPS, three times the year-ago $0.84. The jump is not an operating-leverage story. The Form 10-Q's income-tax note names the driver: a $374 million deferred-tax-asset recognition from an intra-entity transfer of intellectual property, equal to $1.52 of the diluted EPS. The public Beancount ledger below posts that tax benefit on its own Expenses:IncomeTax line so the GAAP P&L and the one-off item cannot be confused.

Revenue grew mid-teens while diluted EPS more than tripled. Pretax income was only $327 million — barely above last year's $304 million. The bridge from pretax to net is a $305 million tax benefit, not a provision. That is the accountant's question this post answers from the filing, not from a non-GAAP slide.

Management signal scan (August 27, 2026 release / prepared remarks):

  • Product ramp (AI ACV): CEO Aneel Bhusri: "We had a strong Q2, with AI driving more than 25% of our new ACV and more than 5,500 customers now using at least one of our organic agents."
  • Market expansion / platform momentum: CFO Zane Rowe: "Our Q2 results reflect continued momentum across our platform, with AI emerging as a strategic driver of customer expansion."
  • Raised outlook: Rowe: "We now expect fiscal 2027 subscription revenue of $9.940 billion to $9.950 billion, growth of 13%, while increasing our fiscal 2027 non-GAAP operating margin guidance to 31.0%."

Themes not present in the release: demand exceeding supply, tight supply, industry upcycle, and sustained selling-price increases. This is a software ACV / backlog print, not a capacity-constrained hardware cycle.

Tie the AI ACV quote to the balance sheet. Recognized revenue is the income-statement credit on Income:Revenue (−2649 MUSD). The subscription promise that has not yet been recognized sits in unearned revenue: $4,387 million current and $72 million noncurrent at July 31, asserted on Liabilities:Current:DeferredRevenue (current) with the noncurrent piece inside Liabilities:NonCurrent:Other. 12-month subscription revenue backlog was $9.034 billion (+14.2%); total subscription revenue backlog was $27.403 billion (+8.0%). AI driving more than 25% of new ACV is a bookings-mix claim; deferred revenue and backlog are where that claim lives before the income statement amortizes it.

The Margin Story

GAAP operating income of $313 million (11.8% of revenue) sits $511 million below non-GAAP operating income of $824 million (31.1%). The release's reconciliation names the pieces for the quarter:

Those are real GAAP expenses on the cost, R&D, and SG&A lines in the ledger. Non-GAAP does not invent a second operating income; it subtracts stock compensation and purchase-accounting amortization that the Beancount income statement still carries. Gross cost of revenue alone was $652 million (subscription $436M + professional $216M). Product development was $747 million; sales and marketing plus G&A totaled $937 million.

The One Big Question: Why Did Diluted EPS Triple?

The Form 10-Q, Note 16 (Income Taxes), states the driver in the company's own words:

The income tax benefit for the six months ended July 31, 2026, was primarily attributable to an intra-entity transfer of certain intellectual property rights as part of an internal legal entity restructuring. In connection with the transaction, we recognized $374 million of deferred tax assets related to deductible temporary differences associated with certain tax attributes transferred at carryover basis. This benefit was partially offset by income tax expense primarily attributable to earnings in the U.S. and profitable foreign jurisdictions.

The earnings release adds the EPS translation: diluted net income per share of $2.57 "includes a tax benefit of $1.52 per share related to an intra-entity transfer of certain intellectual property rights."

The ledger isolates that item instead of netting it into a single tax line:

Pretax income $327M + tax benefit $305M = net income $632M. Without the $374M DTA recognition, the quarter would have booked roughly $69M of tax expense on that pretax base — diluted EPS near the year-ago $0.84 neighborhood, not $2.57. Valuation-allowance language in the same note is forward-looking ("reasonable possibility that we may release a significant portion…"), not the Q2 driver. The Q2 driver is the IP transfer.

The balance-sheet story beside that P&L is deferred revenue and the deferred-tax asset the IP transfer created. Current unearned revenue is $4,387 million. Deferred tax assets jumped to $1,129 million from $829 million at January 31 — the $374M Note 16 recognition is the discrete step inside that move. Total assets $15,857 million; stockholders' equity $6,460 million after $7,151 million of treasury stock.

FY2024's net income spike includes a large tax benefit in that year's annual tax line (companyfacts IncomeTaxExpenseBenefit of $(1,025)M for the year) — a reminder that Workday's GAAP earnings have been tax-item noisy before. Q2 FY2027 repeats the pattern with a named, isolatable IP-transfer DTA. Subscription growth compounds in the mid-teens; the tax line does not.

The Verdict: Bull vs. Bear

Bull Case

  • Subscription revenue +13.9% with AI cited as more than 25% of new ACV — a product-ramp signal tied to backlog, not just recognized revenue.
  • Non-GAAP operating margin 31.1%, with full-year non-GAAP margin guidance raised to 31.0%.

  • More than 5,500 customers on organic agents (+35% QoQ) — adoption breadth behind the ACV claim.

  • GAAP diluted EPS of $2.57 is not a run-rate: $1.52 of it is the IP-transfer tax benefit.
  • GAAP operating margin is still only 11.8%; the $511M GAAP-to-non-GAAP bridge is mostly stock compensation.
  • Professional services revenue was flat to slightly down — attach is not accelerating with subscription.
  • Cash and marketable securities fell to $3.4B from $5.4B at January 31 as buybacks consumed $1.3B in the quarter.
  • The Note 16 valuation-allowance language is a possible future benefit, not a Q2 cash or operating event.

Our Take: Model Workday on subscription growth, deferred revenue, and the GAAP operating line. Treat the $374M IP-transfer DTA as a labeled one-off — which is exactly how the ledger posts it — and the $2.57 EPS print stops looking like an operating miracle and starts looking like a tax note.
